Pull that sword out, if you can. (And yes, use the water dragon form to do that if necessary and if it would help.) Hopefully there's a way to resolve this siege without bloodshed, but it certainly doesn't hurt to be prepared to fight if necessary.

Let's hope your Siren form has the strength to wiggle that item out of the skull. If not, at least you can send someone else out to collect it, now that you know it's there. (There might be other useful items around the skeleton, but for now, concentrate on the (?)combat shovel(?).

Attempt to pull the sword out, if it doesn't work then maybe try to push it the whole way through, sometimes its easier to make it go through than pull out.
